How do we use it effectively and not be dangerous with it? Averaging down is basically adding to losing trades. We know that averaging down can be dangerous but let's analyse how we could also use it to our advantage. Let's assume we are buying equal tranches into a share as it comes down in price. Is averaging down a good strategy or a foolish endeavour? Is averaging down a bad investment? Price averaging is generally good but averaging down on losing trades is usually a bad idea. There are two things with averaging: 1) The Deadly Way - We go long on a share that is going down and it keeps going down and we keep adding without any real justification. You normally end up with too much size and you will end up with your biggest position size in your worst size. Of course it is bringing the breakeven price lower but you are also increasing your overall risk each time you do it. The irony of this is that if you spread averaging down over a long period of time it may work out. But if you keep doing it at some point the market is going to break loose and that's when you get absolutely hammered. 2) The Structured Way - Averaging into a trade when your trade idea and analysis are still valid. I'm going to buy and keep staggering my position up to a planned amount.
